How Fractional Reserve Banking Works

In a fractional-reserve banking system, banks are required to keep only a portion of customer deposits as reserves, either as cash in the vault or as balances at the central bank, while the rest can be lent out to borrowers

. For example, if a bank receives a $1,000 deposit and the reserve requirement is 10%, it keeps $100 in reserve and can lend $900. When the borrower spends this money and it is redeposited in another bank, that bank can lend out 90% of the new deposit, creating a money multiplier effect that increases the overall money supply

While fractional-reserve banking promotes liquidity and growth, it carries risks. If too many depositors attempt to withdraw funds simultaneously—a bank run—banks may face a shortfall because they do not hold all deposits in cash

. To mitigate this, governments often provide deposit insurance, and central banks act as lenders of last resort. Some countries, like the U.S., U.K., and Canada, have reduced or eliminated formal reserve requirements, relying instead on interest-rate policies to regulate lending
